US Dollar Firms as Oil Surge Fuels Inflation Fears and Fed Uncertainty

The US Dollar Index experiences an uptick as escalating oil prices amplify global inflation concerns. The FedWatch Tool indicates that markets are pricing in an 83.9% probability of a rate pause in the upcoming week. Fed Chair Warsh refrains from making premature judgements regarding decisions, providing no definitive indication in advance of the October policy meeting. The US Dollar Index, which measures the value of the US Dollar against six major currencies, is inching higher after posting modest gains in the previous day and trading near 101.80 during the Asian hours on Wednesday. The Greenback maintains its recent strength as escalating oil prices amplify global inflation worries and increase the appetite for safe-haven assets.

Crude prices advanced as traders meticulously assessed the conflicting signals surrounding diplomatic interactions between the United States and Iran. Despite ongoing negotiations, market sentiment encountered challenges after high-level discussions in Tehran, where Pakistan’s army chief, Field Marshal Asim Munir, engaged with senior Iranian diplomatic and military officials to address bilateral relations and the current state of talks with Washington. A diplomat involved in the discussions clarified that while conflict resolution efforts are ongoing, reports of an imminent final agreement are premature.

On the monetary policy front, financial markets are closely assessing the Federal Reserve’s next actions. Based on the CME FedWatch Tool, market participants are currently assigning an 83.9% likelihood to the Federal Reserve maintaining its interest rates in the upcoming week, while there is a 90% probability anticipated for a rate increase in December. However, Fed Chair Kevin Warsh maintained a neutral stance, emphasising that he does not “prejudge” interest rate decisions, thereby leaving markets without a definitive signal on whether the central bank will raise or hold rates steady at its upcoming October policy meeting.

Scotiabank strategists warn that developments in the equity markets may increasingly influence the currency landscape, asserting that “a deeper shakeout in tech stocks could become a further headwind for the USD, given the dominance of the AI build-out in the US growth/inflation narrative.” In their perspective, any prolonged strain on the technology sector could jeopardise one of the fundamental themes that has bolstered the Dollar, thereby reinforcing the prevailing context of widespread USD weakness as markets reevaluate imminent Fed tightening risks.
